Interim management report Chairman's and Chief Executive's statement This is our first half-yearly report as a public company. We are pleased toreport that despite market turbulence and reduced investor confidence we haveattracted net positive inflows of client assets during each month of the periodunder review. Our businesses which offer advice continued to expand as moreinvestors continued to seek this expertise. We are consequently delighted toreport an improved profit over the comparative period a year ago. The two main drivers of profit are our ability to gather and retain assets plusthe performance of the stock market itself. Historically the last six months ofour financial year represent the best opportunity for asset gathering. We shallcontinue to target new money but this year it will be important for us tofacilitate the transfer to us of assets held by investors with other providers.We hope this strategy will expand our client base and increase our assets underadministration. We have in the past demonstrated our ability in achieving this.It is the accumulation of assets during the last six months of our tradingyear (i.e. to 30 June) which has the greatest effect on our future profits.Since the end of our first six months trading we still continue to attractpositive flows. We would remind shareholders that much of the client assets we hold are held inthe main three tax shelters available to UK taxpayers namely the PEP, ISA andSIPP. We therefore expect lower redemptions than the majority of the businessesin the private client arena. The challenge will be to find the right investmentpropositions for our clients during the period leading up to the end of the taxyear, a challenge that we relish and for which we feel fully equipped. It is pleasing to report a good performance during the first six months of thisfinancial year. The team responsible for the performance of our multi-managerpropositions should be applauded for receiving the accolade of various awardsfor investment performance and research. Other parts of the business havesimilarly been singled out with various awards during the year. We believe thatwe are more than fulfilling our requirements under both the TCF (TreatingClients Fairly) initiative and MiFID (Markets in Financial InstrumentsDirective) regulation brought in by the Financial Services Authority. The Board is very pleased to be able to announce that it has been joined byJonathan Davis as non executive director on 1 February 2008. We are confidentthat the Board and your Company will benefit significantly from Jonathan'scontribution. Finally we would mention that during the period under review we have sealed ourfuture accommodation requirements whereby we hope we will be in a position tomove at the end of 2009. In summary although the current conditions are not ideal, this is an opportunityfor us to improve our market share and build for the future. We look forward tothe challenge. Despite the less than favourable market conditions, HargreavesLansdown has increased its total assets under administration from £10.2 billionas at 30 June 2007 to £10.9 billion as at 31 December 2007, an increase ofapproximately 7%. Thiscan be attributed to £0.9 billion net business inflows which have more thancompensated for the £0.2 billion negative impact of the market during theperiod. The products generating the majority of new business growth in theperiod were the Vantage SIPP and the Vantage Fund and Share Account. As at the31 December 2007, the value of the Vantage PEP was £2.2 billion, (30 June 2007:£2.2 billion) the Vantage ISA was £2.9 billion (30 June 2007: £2.8 billion), theVantage SIPP was £1.8 billion (30 June 2007: £1.4 billion) and the Vantage Fundand Share Account was £2.9 billion (30 June 2007: £2.7 billion). The number ofactive Vantage clients at 31 December 2007 was around 227,000 compared with218,000 as at 30 June 2007. The composition of assets across the whole of Vantage changed during the period. As at 31 December 2007, Vantage was made up of 24% equities (30 June 2007:25%), 66% funds (30 June 2007: 66%) and 10% cash (30 June 2007: 9%). The value of assets held in our managed services, namely our PortfolioManagement Service and our range of multi-manager funds, was £1.4 billion as at31 December 2007, an increase of 8% from the value at 30 June 2007, including£0.5 billion of Hargreaves Lansdown multi-manager funds administered throughVantage. The main thrust of the improved performance in the first half came from theGroup's Vantage, Advisory and Discretionary divisions. These have achievedstrong revenue growth in the first half of the year compared to the same periodlast year as a result of higher average asset values during the period. Theseareas accounted for 80% of revenue for the six months ended 31 December 2007(71% of revenue for the six months ended 31 December 2006) and continue to drivethe business forward by generating recurring higher quality earnings for theGroup. In addition to higher management fees based upon assets held in our PortfolioManagement Service, our Advisory division has made a strong start to the yeargenerally and continues to seek out good quality, experienced advisers to add toits team. Revenue from the Third Party Business division has fallen by 8% for the firstsix months compared to the same period last year. As previously advised, therevenue from third party investments is expected to continue its gradual declineas more clients choose to transfer their assets onto the Vantage platform. Thenature of revenue earned on corporate solutions business is such that the inflowwill depend largely on the timing of when schemes are implemented throughout theyear. The first six months revenue from the corporate solutions business isdown on the same period last year but the pipeline of prospective business stillremains positive. Whilst strong annuity sales in the first six months hasboosted revenue from third party life and pensions business, the revenue frompersonal pensions continues to decline in favour of the Vantage SIPP. We havenow scaled back our marketing activity in relation to term assurance. The Stockbroking division has made a positive start to the year, boosted byhigher levels of trading activity often associated with a more volatile market,offset by the effect of the cessation of a third party dealing contractterminated by the Group in November 2006 which previously accounted for annualrevenues of approximately £2 million. Finally, revenue from the Central Services division includes interest on theGroup's own money which has increased due to higher cash balances held duringthe period compared to the previous year, and higher interest rates availableduring the period. In the six months ending 31 December 2006, revenue alsoincludes the effect of a £0.5 million timing difference in the accounting of theemployee Share Incentive Plan, which is the primary cause of the decrease inCentral Services income for the six months to 31 December 2007. Theyincreased by 17% in the six months ended 31 December 2007 compared to the sameperiod in the previous financial year. The Group's largest expense is staffcosts which increased by 16%. The average number of staff during the six monthsended 31 December 2007 was 651, an increase of 10% against an average of 592 forthe comparative period. The remainder of the increase in staff costs can beexplained by higher bonus payments associated with the revenue and profit growthof the Group. Commission payable includes the share of renewal commission which the Groupreceives on funds held in Vantage which is rebated back to clients as a cashloyalty bonus (except with respect to those funds held in the SIPP). Itincreased by 16%, from £4.5 million to £5.2 million. The rate of growth incommission payable is less that the increase in renewal commission primarilybecause of the growth in assets held within the SIPP on which no loyalty ispaid. The Group increased its marketing spend by 17% from £2.4 million to £2.8million. This includes the cost of sending information to existing and potentialclients, including the Group's flagship publication, the Investment Times. Thesecosts also include an element of media advertising, postage, stationary and thecost of corresponding with clients. The increase simply reflects a greaterlevel of marketing activity in the six months ended 31 December 2007 compared tothe same period in the previous financial year. As the majority of our platform development is undertaken in-house, the capitalexpenditure of the business remains fairly low, resulting in a smalldepreciation charge. The charge for depreciation, amortisation and financialcosts for the period increased from £0.2 million to £0.5 million. Thesubstantial 150% increase is the result of a credit of £0.2m applied in the sixmonths ended 31 December 2006 following an over-provision for financial costs inthe year ended 30 June 2006. Other administration costs and overheads include items such as building costsand utility costs, dealing costs, irrecoverable VAT, compliance costs,insurance, professional services, computer maintenance and externaladministration charges. These costs increased by 14% from £3.6 million to £4.1million. The increase can partly be attributed to a greater spend on legal andprofessional costs in relation to the Group's new property, which has a targetoccupation date of December 2009. Exceptional administrative expenses There were no exceptional administrative costs incurred in the six months ended31 December 2007. The £0.3 million of exceptional costs incurred during thecomparative period were legal costs associated with the flotation of the Group. Non operating income Non operating income fell by 59% from £3.7 million to £1.5 million. This can beattributed to the sale of investments in the six months ended 31 December 2006which gave rise to £3.2 million of gains and dividends received on investmentsno longer held in the later period. This drop was offset by an increase ininvestment revenues in relation to interest received on the Group's cashbalances which were higher during the six months ended 31 December 2007. Taxation Taxation increased from £6.4 million to £8.5 million. The higher charge canpredominantly be attributed to an increase in pre-tax profits. Earnings per share (EPS) The basic diluted EPS increased from 3.0 pence to 4.2 pence. However thedirectors consider that the most relevant EPS calculation to be the underlyingdiluted earnings per share. This is calculated as the earnings for the year,adjusted to exclude the net effect of exceptional administration expenses andinvestment gains, divided by the total number of shares in issue, includingthose held by the Employee Benefit Trust (EBT). Underlying diluted EPS increasedby 75%, from 2.4 pence to 4.2 pence. Dividend We have previously advised Shareholders that the Board will pay an interimdividend in March 2008, and we are pleased to declare that an interim dividendof 3.065 pence per share will be paid on 28 March 2008 amounting to a totaldividend of £14.16 million. We plan to declare a second dividend in late August2008, at the same time as our preliminary results announcement, payable inSeptember 2008. An arrangement exists under which the Hargreaves Lansdown Employee Benefit Trust(the "EBT") has agreed to waive all dividends. Capital expenditure and cash flow Capital expenditure remained fairly low at £0.6 million for the six months ended31 December 2007, compared with £0.9 million for the same period in the previousfinancial year. The majority of capital expenditure related to computer hardwareand software. The Group was highly cash generative during the period with no significantoutgoings from underlying profits. There were no exceptional inflows during theperiod. The Group's own cash balances increased by £19.5 million from £32.9million to £52.4 million during the period. This includes £13.7 million of cashheld within the EBT. In addition to the Group's own cash, the figure for cashand cash equivalents on the balance sheet includes client cash which is beingheld on account pending the settlement of transactions. This will varydepending on the level of trading activity around the balance sheet date. As at31 December 2007, this balance was £11.8 million lower than the value as at 30June 2007. This is the primary reason why the increase in cash and cashequivalents quoted on the cash flow is only £7.7 million despite the higherprofitability and strong cash generation of the business. Net assets, capital requirement and treasury policy The Group net assets increased from £44.5 million at 30 June 2007 to £65.9million at 31 December 2007. The Group has four subsidiary companies which areauthorised and regulated by the Financial Services Authority. From 1 January2007, the Group's regulated companies have been subject to the transitionalprovisions of the Capital Requirements Directive (CRD). At 31 December 2007,the Group had Tier 1 capital of £27 million which provided excess regulatorycapital of approximately £18 million using the transitional rules. The Group has no borrowings and deposits its liquid funds with selectedfinancial institutions which maintain a long term credit rating of AA- orbetter. The Group actively maintains cash balances on short term deposit toensure that it has sufficient available funds for operations. This policy isdesigned to ensure that the Group takes no material credit risk. The Group isnot exposed to significant foreign exchange translation or transaction risk. Related party transactions There were no material changes to the related party transactions during thefinancial period. Principal risks and uncertainties The principal risks and uncertainties which could impact the Group for theremainder of the financial year are those detailed on pages 13 and 14 of theGroup's Annual Report and Financial Statements 2007, a copy of which isavailable on the Group's website www.H-L.co.uk. These remain the principalrisks and uncertainties for the second half of this financial year and beyond,and they are regularly considered by the Board. Other significant events We have agreed the terms of our new leasehold premises with a target occupationdate of December 2009. We currently occupy five premises. The new premises willreplace all of these offices and accommodate in the region of a thousand staff,compared to 644 employed as at 31 December 2007. We believe that a single sitewill be extremely beneficial for us in terms of efficiency gains, improvingcommunication and harmonising the culture which has been a key element in theGroup's success to date. Library Information Services Limited is a subsidiary of the Company. On 30November 2007 the Company disposed of shares in the subsidiary to Stuart Louden(a director of the subsidiary) representing 15% of the share capital. TheCompany owns the remaining 85%. Further details of this transaction are shownin note 27 to the interim financial statements. We continue to invest resources in the infrastructure of the business in orderto maintain our high levels of client service. In particular we have embarkedupon further strengthening of our business continuity, both in terms ofrelocating our secondary computer facilities and amending our businesscontinuity arrangements in advance of the move to the new premises at the end of2009. We continue to endeavour to provide our clients with the best service, the bestprices and the best information, irrespective of what market conditions prevail. Basis of preparation The Interim Financial Statements for the 6 months to 31 December 2007 have beenprepared using accounting policies consistent with International FinancialReporting Standards and in accordance with the International Accounting Standard(IAS) 34 Interim Financial Reporting and the disclosure requirements of theListing Rules. The Interim Financial Statements have been prepared on thehistorical cost basis and are presented in pounds sterling which is the currencyof the primary economic environment in which the Group operates. The financial information contained in these Interim Financial Statements doesnot constitute statutory accounts within the meaning of Section 240 of theCompanies Act 1985. However, the information has been reviewed by the company'sauditors, Deloitte & Touche LLP, and their report appears at the front of thisdocument. The financial information for the year ended 30 June 2007 has beenderived from the audited financial statements of Hargreaves Lansdown plc forthat year, which have been reported on by Deloitte & Touche LLP and delivered tothe Registrar of Companies. Copies are available on-line at www.H-L.co.uk. Thereport of the auditors on those statutory accounts was unqualified and did notcontain a statement under Section 237(2) or (3) of the Companies Act 1985. 2. Significant accounting policies The following standards and interpretations are effective for the first time forthe financial year ending 30 June 2008 and have been adopted by the Group withno significant impact on its consolidated results or financial position for theperiod: IFRS 7 - Financial instruments: disclosures (effective for periods beginning on or after 1 January 2007). IFRIC 10 - Interim financial reporting and impairment (effective for periods beginning on or after 1 November 2006). IFRIC 11 - Group and treasury share transactions (effective for periods beginning on or after 1 March 2007). In all other respects, the same accounting policies and methods of computationare followed in the Interim Financial Statements as were followed in the AnnualFinancial Statements for the year ended 30 June 2007, on which the auditors gavean unqualified report. Such accounting policies have been consistently appliedthroughout the periods. 3. Seasonality of operations A high proportion of the Group's revenue is derived from the value of assetsunder administration or management in either the Vantage or the PortfolioManagement Service (PMS). The value of these assets are influenced predominantlyby new business volumes, the stock market and client withdrawals. Of thesefactors, new business tends to be seasonal with greater inflows in the secondhalf of the financial year between January and June. This can be attributed tothe timing of the UK tax year-end and the fact that many individuals reviewtheir investments around this time. In the financial years ended 30 June 2007and 30 June 2006, between 70 and 75 per cent of new Vantage business wasreceived in the second half of the year. The receipt of new business into PMS isless seasonal than this as a result of being distributed through our FinancialPractitioners. In this instance, the inflow of business is also influenced bythe timing of when advisers meet with their clients. As new business only accounts for a small proportion of asset values and becauseof other revenue streams, overall Group revenue is less seasonal than newbusiness inflows. In the years ended 30 June 2007 and 30 June 2006, 56 per centof revenue was earned during the second half of the year. 4. Business and geographical segments A business segment is a group of assets and operations engaged in providingservices that are subject to risks and returns that are different from those ofother business segments. The Group is currently organised into differentoperating divisions, however the nature of the services provided, the regulatoryenvironment, the customer base and distribution channels for each division arethe same so that for the purposes of IAS14 Segmental Reporting, the consolidatedentity operates in one business segment. The principal activity of the Group isthe provision of investment management services. As the Group only operates inone business segment, no additional business segmental analysis has been shown. All business activities are located within the UK and therefore the Groupoperates in a single geographical segment. 5. Material events after interim period end After the interim balance sheet date, an interim dividend of 3.065 pence pershare (2007: 3.000 pence) amounting to a dividend of £14.16m (2007: £13.30m) wasdeclared by the Directors. These financial statements do not reflect thisdividend payable. There have been no other material events after the end of the interim periodthat have not already been reflected in the Interim Financial Statements. 6. Changes in capital expenditure and capital commitments since the last annual balance sheet date Capital expenditure During the six months ended 31 December 2007, the Group acquired property,plant, equipment and software assets with a cost of £572,000 (31 December 2006:£942,000; 30 June 2007: £1,484,000). Assets with a net book value of £13,000were disposed of in the six months ended 31 December 2007 (31 December 2006:£nil; 30 June 2007: £10,000), resulting in a £nil gain on disposal (31 December2006: £nil; 30 June 2007: £nil). The Group intends to relocate from the current offices to a single new office atthe end of 2009. The Group has entered into a lease of new office premises foran initial lease term of 17 years starting in September 2009 with a 15 monthrent-free period and a rental cost of £2.7 million per annum. 7. Principal risks and uncertainties The principal risks and uncertainties which could impact the Group for theremainder of the financial year are those detailed on pages 13 and 14 of theGroup's Annual Report and Financial Statements 2007, a copy of which isavailable on the Group's website www.H-L.co.uk. These remain the principalrisks and uncertainties for the second half of this financial year and beyond,and they are regularly considered by the Board. Key sources of judgements and estimation uncertainty The preparation of the financial statements requires management to makeestimates and assumptions that affect the reported amount of revenues, expenses,assets and liabilities and the disclosure of contingent liabilities. If in thefuture such estimates and assumptions, which are based on management's bestjudgement at the date of preparation of the financial statements, deviate fromactual circumstances, the original estimates and assumptions will be modified asappropriate in the period in which the circumstances change. The areas where ahigher degree of judgement or complexity arise, or areas where assumptions andestimates are significant to the consolidated financial statements, arediscussed below: Share based payments Prior to 15 May 2007 the Company's shares were not listed on a stock exchangeand therefore no readily available market price existed for the shares. Theshare price of share option awards granted prior to 15 May 2007 were based onthe latest market value agreed with H.M. Revenue and Customs using an earningsmultiples approach based on comparable quoted companies. Share price volatilitywas estimated as the average of the volatility experienced by a comparable groupof quoted companies. The expected life used in the model has been adjusted,based on management's best estimate, for the effects of non-transferability,exercise restrictions, and behavioural considerations. The Company has beenrequired to make various valuation assumptions in order to account for sharebased payments. Since 15 May 2007, a quoted market price has been available forthe Company's shares although no share options have yet been granted since thatdate. Indemnity provision Included within provisions is an amount which represents management's bestestimate of the Group's liability to policy lapses resulting in indemnitycommission claw-backs. The calculation is based on the volume of indemnifiedcommission and on past experience of policy cancellation. Staff costs Included in staff costs is an estimate of the future liability for bonuses andother employee incentive schemes which have been earned but not paid. 8. Earnings per share Basic earnings per share is calculated by dividing the profit attributable toequity holders of the Company by the weighted average number of ordinary sharesin issue during the period, including ordinary shares held in the EBT reservewhich have not vested unconditionally with employees.
